Background

Mepco, a potassium-chlorate manufacturer, received an electricity subsidy of ₹16,20,745 from the Government of Pondicherry for assessment year 1997-98. It treated the payment as a capital receipt outside taxable income, arguing that the scheme encouraged new industries. The tax authorities, appellate tribunal and Madras High Court instead treated it as taxable assistance towards operating costs.

Decision Breakdown

The Supreme Court dismissed the appeal and upheld treatment of this subsidy as a taxable revenue receipt. It applied the purpose test: the scheme had to be read as a whole to determine whether the assistance supported capital investment or the running of an established business. Here, payment tracked actual electricity charges incurred in production and was not earmarked for plant, machinery, factory construction or repayment of capital borrowing. The scheme's broad aim of industrial development did not override those operative features, and payment after production began was relevant to the overall scheme rather than decisive by itself.

Lesson Learnt

For the assessment in this case, assistance reducing ordinary manufacturing costs was taxable even though the government wanted to encourage industry. The purpose and actual operation of the particular subsidy mattered more than its general development label.
