Background

Mangalam Publications, a partnership firm publishing newspapers and periodicals under the "Mangalam" brand, had its books of account seized by the Income Tax Department during a search in 1995. For assessment years 1990-91 to 1992-93 (and related years covered in a batch of connected appeals), the firm could not file balance sheets with its returns because of this seizure, but it did file tentative profit-and-loss accounts and other financial details, which the assessing officer examined and used to complete assessments. The Department later reopened these assessments under Section 147/148 of the Income Tax Act. The Income Tax Appellate Tribunal ruled in the assessee's favour, quashing the reassessments, but the Kerala High Court reversed the Tribunal and sided with the Revenue.

Decision Breakdown

The Supreme Court held that a tax return filed without a regular balance sheet is, at most, a "defective" return, not an "invalid" one, and it is the assessing officer's discretionary duty to flag such defects and give the assessee a chance to rectify them; if the officer never does so, the return cannot retroactively be treated as defective or invalid. Since the assessing officers in this case had never declared the returns defective and had in fact examined the alternative financial details the assessee provided, the Court found the reassessment (reopening) of these already-scrutinised assessments unjustified. It set aside the Kerala High Court's judgment and restored the Tribunal's order quashing the reassessments, allowing all the connected appeals in the batch.

Lesson Learnt

Filing a tax return without a formal balance sheet (for a legitimate reason, such as documents being seized by tax authorities) does not automatically make the return invalid or open the door to reassessment years later: the tax officer must exercise the specific discretion to flag the return as defective and give the taxpayer an opportunity to fix it, and failing to do so at the time forecloses treating the return as invalid afterward.
